How to Avoid Dividend Cutters at All Costs

Dividend stocks cut dividends when they either expect business to deteriorate to an extent where all cash might be needed to sustain the business or because they cannot afford to pay the dividend. When management expects losses that would drain cash in the near future, they are very likely to cut distributions. When dividends are cut, stock prices typically nosedive as the last investors who have held on hoping for better news leave the sinking ship. As a rule, I always sell when a company announces that it would be cutting dividends. Over the past three years I have had four situations, where I have had to deal with dividend cutters and eliminators. In 2008 American Capital (NASDAQ: ACAS ) suspended its dividend. In 2009 General Electric (NYSE: GE ) and State Street (NYSE: STT ) also cut distributions, in the middle of the financial crisis. In 2010 oil giant British Petroleum (NYSE: BP ) suspended distributions, amidst pressure from the U.S. Government to hold onto its cash in order to be able to pay for the oil spill it had created. In all but one of the situations, I would have been better off simply holding on, without selling. The reason why I typically sell after a dividend cut is that as a group, companies that cut and eliminate dividends have underperformed the market since 1972 according to a study by Ned Davis Research . Another reason why I sell is that with dividend cutters and eliminators you have the risk that the company might be on the brink of collapse. If your strategy was to buy companies after cutting dividends, you would probably realize a lot in gains when times are favorable, like in 2009. However, during severe bear markets, such as the one between 2007 and 2009 investors buying after a dividend cut might experience losses that could lead to total loss of principal. And once investors lose their capital, they are no longer in the game. If you had a 50% chance for an opportunity to make a 100% gain in one year, along with a 50% chance for an opportunity to lose 100% of your capital you should clearly stay away from this investment. The goal of successful dividend investing is not only generating a rising stream of income, but also ensuring that principal grows over time as well. Investors who purchased General Electric (NYSE: GE ), State Street (NYSE: STT ) and BP plc (NYSE: BP ) after the cut were plain lucky. Investors who purchased Citigroup (NYSE: C ), Bank of America (NYSE: BAC ) and American International Group (NYSE: AIG ) after the cut suffered severe losses . But those losses were nothing in comparison to investors who purchased Lehman Brothers, General Motors (NYSE: GM ) or Washington Mutual. The moral of the story is that in order to be successful in investing, one needs to be able to find a strategy that offers some edge and some positive expectancy. It is also important to stick to that strategy and to only exit the position when a predetermined condition at the time of position initiation is triggered. Go Finance Reporting Singapore – Crude oil prices in Asian spot market is still moving under USD90 per barrel level. A number of traders in the Middle East look mixed signals from the labor market data the United States (U.S.), economic growth, and forecast demand for crude oil.

As reported by the Associated Press (AP), Monday (02/07/2011), price of crude oil for March delivery rose 14 cents to as low as USD89, 17 per barrel in electronic trading on the New York Mercantile Exchange (Nymex) at noon Singapore time. Meanwhile, in London, Brent crude rose 35 cents to as low as USD100, 18 points on the ICE Futures exchange.

U.S. Labor Department said the unemployment rate has dropped to nine-nine percent in January, or was the lowest since April 2009. That figure is down sharply compared to the achievement of December which reached 9.4 percent and below expectations of analysts who predict unemployment will penetrate 9.5 percent.

But strangely, the government claimed that there are only 36 thousand new jobs were created in January, or at least the last four months.

In addition to observing the conditions in the U.S., traders are also still looking at developments that occurred in Egypt after the massive demonstrations that continued for two weeks. Nevertheless, the oil shipping through the Suez Canal was not yet disrupted. However, concerns still covered if the political instability in Egypt spread to the oil-rich countries in the Middle East.

“Given the recovery of a phenomenal global oil demand in 2010, the price for reasons of geopolitics has become more predictable. It means that the geopolitical always tend to re-establish itself in 2011 as a major component of the oil market,” said Barclays Capital report.

In other Nymex trading in the contract of February, heating oil rose 0.9 cents to $ 2, 73 per gallon and gasoline rose 1.5 cents to $ 2, 45 per gallon. Natural gas futures for March delivery fell 6.8 cents to $ 4, 24 per 1,000 cubic feet. (GoFinance)

Go Finance Reporting in NEW YORK – The Dow Jones in late trading this week, shows the best performance since December 2010. This is due to positive sentiment the Fed’s policy.

Bond Mutual Fund Smack Down: Who’s Right on Treasuries?

Even though he’s a billionaire, mutual fund investing icon and PIMCO leader Bill Gross has been unhappy lately – that is, about the bond market. He is especially grumpy about U.S. Treasuries. And he’s not alone. Even Berkshire Hathaway (NYSE: BRK.A ) helmsman Warren Buffett is dour on bonds. But as for Gross, he’s is a bond guru. Of course, he manages the world’s largest fixed-income fund: The PIMCO Total Return (MUTF: PTTAX ) bond mutual fund. It has a whopping $237 billion in assets. However, there are several other top bond investors who actually think there are some nice opportunities in U.S. Treasuries and Treasury Bonds. One notable manager is Jeffrey Gundlach. He operates the DoubleLine Total Return Bond (MUTF: DBLTX ), which has $6 billion in assets. So who’s right? Well, let’s first get the thinking of Gross. His biggest fear is the huge US debt. But he is not looking at the reported liabilities. Instead, Gross has estimated the accrued obligations – such as for Social Security, Medicare and Medicaid. Because of the aging of the Baby Boomers, he believes the U.S. has a debt of $75 trillion. This comes to about 5 times the gross domestic product (GDP). To pay this off, the US will have to hike tax rates to onerous levels and substantially cut back on expenses. But is this politically viable? As seen with the protests in places like Wisconsin, the answer seems to be “no.” The result is that inflation will probably be the cure. If so, bond rates will need to rise to account for the devaluation of the dollar. Gross also has short-term concerns. Next month, the U.S. government will need to deal with the decision to increase the national debt limit. But in light of the recent budget impasse – which nearly resulted in the shutdown of the government – this could be dicey. Oh, and by late June, the Federal Reserve is expected to discontinue its $600 billion QE2 program to buy US government bonds. Who will take up the slack? It’s grim stuff. But it’s also based on reasonable economic analysis. To make money from things, Gross has actually shorted $7.1 billion in U.S. Treasuries (this means he will make money if the prices fall). He also has about a third of the portfolio in cash. Although, he sees value in bonds in emerging markets and corporates. OK, what about Gundlach? Interestingly enough, he’s not an optimist either. He believes that the ending of QE2 will be a drag on the economy. But there are other headwinds like rising commodities prices – especially oil – as well as budget cutting on Capitol Hill. In other words, the US is headed for more austerity. For Gundlach, this means the GDP will slow down and bond prices will perk-up. He even thinks that bonds will outpace equities for the rest of the year. That’s certainly a gutsy call, especially in light of the bullishness for US stocks. To make money in this environment, Gundlach realizes he needs to be creative. For his fund, he invests in many exotic bonds, such as mortgage securities. He is also not afraid to invest in risky offerings. So yes, when looking at both Gross and Gundlach, it’s not easy to get a sense of where the bond market is headed. The disagreement between the two managers is an indication that the markets are at a crossroads. Then again, that’s where lots of money can be made. It also highlights the importance of diversification across asset types and even countries. Even having a decent amount of cash on the sidelines is not a bad idea. If there is a break in the stock or bond markets, an investor can be ready to capitalize on the better values. Worries over our nation’s economic recovery and growth were front and center during the open market trading session today in the United States. Major index composites in the U.S. were dropping lower today and through the first half of the trading session, gold and silver price per ounce contract rates were posting in the red as well. During the first half of the trading session today, the dollar strengthened and this applied negative pressure on contract gold and silver rates. At the mid-day point of today’s trading session, June contract gold was lower by .59 percent and posted a floor price of 1481.80 per troy ounce. Contract silver for July delivery was also dropping lower and posted a floor price of 34.13 per troy ounce. Gold was pressured specifically by the huge reductive action taken by George Soros today. Soros reduced his holdings in the SPDR Gold Shares and NovaGold. The headlines spread quickly regarding the mass selling of shares and this pressured trending for precious metals, especially gold. Yesterday was a negative day for gold and silver value trends due to the struggling euro. This negative momentum carried over to today’s session and the additional headlines of the share sell off just made a potential rally more difficult for gold and silver. Author: Camillo Zucari
